Prepaid Expense

A prepaid expense is a payment made in advance for goods or services that will be received in a future period, recorded as an asset until it is used up. Common examples include prepaid insurance, rent paid ahead, and annual software subscriptions. As the benefit is consumed, the prepaid asset is gradually expensed, matching the cost to the periods that actually benefit from it.

Problem & Application

STR and campground operators often pay annual insurance premiums, permits, or platform fees up front, and expensing the full amount in the month paid distorts monthly profitability. Recording the payment as a prepaid asset, then expensing a portion each month, smooths the income statement so seasonal performance is easier to read. For example, paying a year of insurance debits prepaid insurance and credits cash, then each month an adjusting entry debits insurance expense and credits prepaid insurance.
